Two lenders send you offers. One advertises a 6.50% rate and the other 6.75%. It looks easy, until you see that the 6.50% offer has thousands more in costs. That is what the APR is for, though it does not tell the whole story either.

The difference in one line

  • Interest rate: what the money you borrow costs. It sets your monthly principal and interest payment.
  • APR (Annual Percentage Rate): a broader measure that adds points, broker fees and other costs of getting the loan to the rate.

That is why the APR is usually higher than the rate. If they are almost equal, the loan has few costs included in that calculation. If the gap is large, you are paying more to get it.

Where to find them

On your Loan Estimate:

  • Interest rate: page 1, under Loan Terms.
  • APR: page 3, under Comparisons.

Be careful with advertising: a very low rate in an ad can depend on points or other conditions. What matters is what appears on your Loan Estimate.

An example with numbers

Two offers for a $400,000, 30-year loan, with illustrative costs included in the APR:

Offer AOffer B
Interest rate6.75%6.50%
Costs included in the APR$3,000$9,000
Principal and interest payment$2,594$2,528
APR6.82%6.72%

If you stay all 30 years, Offer B wins: it has the better rate and the better APR.

When the APR can mislead you

The APR assumes you will keep the loan to the end, but many people sell or refinance sooner. See what happens in the same example if you leave the loan after 5 years:

After 5 yearsOffer AOffer B
Upfront costs$3,000$9,000
Interest paid$131,166$126,140
Total$134,166$135,140

Offer B has the better APR, but Offer A comes out about $970 cheaper after 5 years. Comparing payments alone, earning back the extra $6,000 at $66 a month would take about seven and a half years.

That is why the useful question is not just which APR is lowest, but how long you expect to keep this loan. It is the same logic as discount points.

Three common comparison mistakes

  1. Comparing offers from different days. Rates change, so ask for your Loan Estimates on the same day.
  2. Comparing different loans. Make sure they have the same amount, term and type.
  3. Comparing fixed and adjustable rates by APR alone. On an ARM, the APR does not reflect the maximum rate you could pay.

Also, do not compare a mortgage’s APR with that of a line of credit on your home: the APR of a HELOC does not include fees, while the mortgage’s does.

How to compare properly

  1. Ask for Loan Estimates issued the same day with the same amount, term and loan type.
  2. Compare the rate and monthly payment on page 1.
  3. Check the In 5 Years section on page 3. It shows what you will have paid in five years, which is very useful if you do not plan to stay all 30 years.
  4. Compare the APR.
  5. Check the cash you need to close.
  6. Think about how long you will keep the loan and choose with that in mind.

The APR is a good tool, but you should not decide on it alone. You can see today’s rates on the rates page, try payments in the calculator or apply here to compare options with your numbers.

Preguntas frecuentes

Why is my APR higher than my rate?

Because the APR includes, on top of the rate, points, mortgage broker fees and other charges you pay to get the loan. That is why it is almost always higher.

Where do I find the APR on my Loan Estimate?

The interest rate is on page 1, under Loan Terms. The APR is on page 3, under Comparisons.

Is the lowest APR always the best offer?

No. The APR spreads costs across the entire loan, so it can favor an option with high costs even if you plan to sell or refinance within a few years. Also compare what you would pay over the time you really expect to keep the loan.

Can I compare the APR of a fixed rate with an ARM?

Very carefully. On an adjustable-rate mortgage, the APR does not reflect the maximum rate you could end up paying. Also check the caps and the highest possible payment.
